For audio playback I choose the second option, and for the microfone I choose the third option.

Your post applied to my situation exactly- and coincidentally I am running Linux Mint 7!
I was shocked that my webcam, (according to lsusb):
&quot;Logitech Quickcam PTZ&quot; worked flawlessly.
And after checking the sound out within skype- I now have video-conferencing! 
Absolutely fantastic! Mint is a great distro by the way.</description>
